Gross Income

Employers are required to withhold state and federal income taxes, Social Security taxes, and Medicare taxes. They also withhold benefits you’ve elected, like health insurance premiums and contributions to a flexible spending account or health savings account. Your net income is calculated by subtracting taxes and other deductions, such as retirement account payments, health insurance payments, and loan payments, from gross income. Those deductions are the reason for that surprise when you looked at your first paycheck – it was for your net, not gross, income. Net income is similar for businesses, which calculate net income by subtracting taxes, operating expenses, depreciation, and other costs from sales revenue. In regards to the individual’s federal income tax, let’s imagine the individual paid $500 in student loan interest for the prior year. When filing their tax return, the student loan interest is an above-the-line deduction used to factor adjusted gross income.

  • In simple terms, when you want to buy grocery from a supermarket, the transportation cost to get you to the supermarket and back is the indirect expenses.
  • That makes a business’ net income equal to profit, or net earnings.

For non-tax purposes, individuals can usually use their total wages as gross income. When applying for a loan, individual gross income will equal the amount of money the individual earns prior to any taxes being deducted or any expenses having been paid. Some lenders may require the use of AGI to standardize how gross income is calculated. Annual gross incomemeans the annual income as defined under the Section 8 housing assistance payments programs in 24 CFR Part 5. Instead, your taxable income is known as your adjusted gross income . This is what you earn after subtracting “above-the-line” tax deductions from your gross income. After calculating your AGI, you’ll decide whether to take the standard deduction or itemize your tax-deductible expenses.

Put another way, it’s the annual amount you earn divided by 12. It’s merely a basic measure to help with budgeting and other run-of-the-mill financial calculations. For example, if you’re paid $15 per hour and work 40 hours per week, your weekly gross pay is $600. Multiplying this amount by 52 shows an annual gross income of $31,200. Finally, dividing by 12 reveals a gross income of $2,600 per month. For hourly employees, the calculation is a little more complicated. First, to find your yearly pay, multiply your hourly wage by the number of hours you work each week and then multiply the total by 52.

Thankfully, most of us leave the majority of the tax prep work to the tax experts. However, when it comes to the different ways in which your taxable income can be described, things can get confusing. For this reason, it’s a good idea to get to a better understanding of the difference between your gross income and adjusted gross income and how it impacts your personal financial planning. Individuals, corporations, members of partnerships, estates, trusts, and their beneficiaries (“taxpayers”) are subject to income tax in the United States. The amount on which tax is computed, taxable income, equals gross income less allowable tax deductions.
